The Shabby Wooden Key is received during the Mysterious Man main quest (the 6th main mission), which is part of Chapter 1: The First Encounter, under the Trials of Wisdom sub-chapter.
After exiting the Hernand Tavern, there is a commotion near the sewer: children are taunting an old beggar lying on the ground. Turn left outside the tavern and find the beggar sleeping behind the low wall of the tavern's front yard. Aim at the beggar and select "Give Alms" to give him a coin. The beggar gives Kliff the Shabby Wooden Key before moving away, revealing a hatch on the floor that leads to the next quest area.
Later in Chapter 1, the Shabby Wooden Key emits a bright light and transforms into the Engraved Key, an intricate iron key with a mysterious symbol engraved on its surface. This transformation is tied to the Mystical Key quest (the 10th main mission), which tasks Kliff with using the newly transformed key to access Hernand Castle and find the chamber it unlocks.
